Can someone confirm or clarify my u derstanding of this setting. Is the idea that, even if IBIS is turned on, if I attach a Panasonic lens with built in IS, my EPL5 will know to turn off IBIS and use the lens' IS system? Thanks!

Yes. When Lens Priority is on, the camera will (attempt to) engage the lens's IS at any point that it otherwise would have engaged the body's IS.

If the lens doesn't have IS, or IS is disabled in the camera (i.e. through the Super Control Panel), it will of course have no effect.

I had not heard of this. Does it also apply to the OM-D E-M5 and if so, where in the menu can I find the priority settings?

It's not in there. I believe that it automatically turns off the IS in lenses without a switch as long as the IBIS is on. It's quick enough to turn on and off via the super control panel.
